Chapter 5 focuses on monetary policy. It first discusses the mission of the monetary authority and its intermediate goals. It then examines the various definitions of the money supply and the tools of conducting monetary policy, including "unconventional" quantitative easing (QE). This is followed by a discussion of the issue of "dynamic inconsistency" of monetary policy, the theoretical framework of central bank independence, and the empirical results on the effects of independence. The cost of disinflation and its relationship with the credibility of the monetary authority as well as central-bank transparency are also discussed.
